When trying to re-image the Classmate with the 2010 to 2011, I get an error as soon as I select the "Generic" device to boot from. The error says "Drive Error". The only option is to press Ctrl-Alt-Del to start-up again.
Is it possible the drive is corrupt?

1. Did the Classmate boot properly using the 2010 software before you started?
2. Are you booting with the 2011 Classmate Restoration key into the USB drive?
Here's my boot choices with a correctly flashed 2011 Classmate and NO USB key inserted:
HDD: PM-SAMSUNG HS030GB
USB:Generic- MultiCard
Nextwork:Realtek Boot Agent
Here's the boot choices with a correctly flashed 2011 Classmate AND a USB key IS mounted:
HDD: PM-SAMSUNG HS030GB
USB:SanDisk Cruzer
USB:Generic- MultiCard
Nextwork:Realtek Boot Agent
I'm guessing the USB key has not been inserted or there is a fault in the USB key connections. Is the behaviour the same with the USB key in either slot?

Yes, the Classmate boots and functions wonderfully using the current 2010 image.
2. Are you booting with the 2011 Classmate Restoration key into the USB drive?
With the 2010 Classmate Update for 2011 USB drive plugged into EITHER of the USB ports of the Classmate, upon pressing F11 there are 4 options presented:
The Hard Drive
Two Generic Flash Drive
Network Drive
Selecting one of the Generic flash drives yields the drive error. Booting from the other Generic flash boots normally into Windows / 2010 Driver Station

I agree it sounds like the files on the USB key are damaged. If you have access to a linux machine, the contents should look like this:

Contact Kate Pilotte FIRST for a replacement.
In the meantime you can try downloading and creating your own USB key using these instructions (http://www.chiefdelphi.com/forums/showpost.php?p=1000524&postcount=18).
