Rule 5 states "The top half of the field can select from the lower half of the seeded teams." This would imply that a seeded team can choose from the entire field, but the rest of the selection process indicates that the top half can only select from the lower half. Can number 1 select number 2, or should rule 5 read "must select" ?

Yes, you are correct in saying "must" or even "can select from any team in the lower half" - The top 12 will pick from the lower 12, with the #1 selecting (in writing on the form that we will provide) from the pool of teams that make up the lower half (#13-24) and so it goes
