We currently have a fully-functional "mock-up" made of felt and duck cloth. Visible

Our plans are to make something a bit more flag-like and rugged because felt is neither. We're considering using sail cloth or rip-stop nylon.
If you want something that is less flag-like but still durable, cordura and duck cloth are both nice because they don't come unraveled easily so you can use glue or iron-on interfacing to add any designs.
If you're not looking for extremely durable and just want something easy to work with, felt is lovely. You could also try fleece.

here. The corn is felt with Ri3d and AM made of cordura (you can 'cut it out' with a soldering iron if you're careful) and the red and blue Indiana is entirely cordura.
As far as lights, my team has talked about adding some but I doubt we will. Something like
this might work though.
