Is the only option to use some spacers before the pad so that the encoder sticks way out? Or should we just say forget it, cut the end off, and install our own magnet?

I wouldn't cut it. Cutting the magnet is going to be messy. I would give AM support a call and let them know what you're seeing. I suspect they can help with a fix or suggesting one.
